Who is considered a passive investor?
Also known as a buy-and-hold strategy,
Passive management is a reference to index funds and exchange-traded funds that mirror an established index, such as the S&P 500. Passive management is the opposite of active management, in which a manager selects stocks and other securities to include in a portfolio.
The prime example of a passive approach is buying an index fund that follows a major index like the S&P 500 or Dow Jones Industrial Average (DJIA).
In general terms, active management refers to mutual funds that are actively managed by a portfolio manager. Passive management typically refers to funds that simply mirror the composition and performance of a specific index, such as the Standard & Poor's 500® Index.
Passive portfolios typically include a few different types of investments. Principal among these are index funds, mutual funds and exchange-traded funds (ETFs). Rather than select single securities like stocks or bonds, these funds seek to diversify across a number of individual holdings.

Dividend stocks are one of the simplest ways for investors to create passive income. As public companies generate profits, a portion of those earnings are siphoned off and funneled back to investors in the form of dividends. Investors can decide to pocket the cash or reinvest the money in additional shares.
For example, when the market is volatile or the economy is weakening, active managers may outperform more often than when it is not. Conversely, when specific securities within the market are moving in unison or equity valuations are more uniform, passive strategies may be the better way to go.
Most, but not all, ETFs are passive. Similarly, mutual funds are often associated with active management, but passive mutual funds exist too.
As the ETF market has evolved, different types of ETFs have been developed. They can be passively managed or actively managed. Passively managed ETFs attempt to closely track a benchmark (such as a broad stock market index, like the S&P 500), whereas actively managed ETFs intend to outperform a benchmark.
What is considered passive investment income?
In general, passive income comes from putting something you own — property, money or expertise — to work. The revenue you collect in rent, dividends or ad sales are all forms of passive income. Of course, as these examples demonstrate, passive income still requires some effort or labor at least initially.

Passive funds come in two forms: index funds and exchange-traded funds, or ETFs. The core difference is that unlike index funds, ETFs can be traded throughout the day on the stock market, much like individual shares. For long-term investors, the difference is not important.
Vanguard index funds use a passively managed index-sampling strategy to track a benchmark index. The type of benchmark depends on the asset type of the fund. Vanguard then charges expense ratios for the management of the index fund. Vanguard funds are known for having the lowest expense ratios in the industry.
Retirement income, which often includes pensions and annuities, is another form of non-passive income. These funds are built up during your working years and are paid out to you during retirement.
Portfolio income (interest, dividends, royalties, gains on stocks and bonds) is considered passive income by some analysts. However, the IRS does not generally consider portfolio income as passive.
The downside of passive investing is there is no intention to outperform the market. The fund's performance should match the index, whether it rises or falls.
Passive investors can take advantage of tax loss harvesting, a strategy to offset capital gains with capital losses. This can be done by selling lost value investments and using the losses to offset gains from other investments. This can help to reduce your overall tax bill and increase your after-tax returns.
Once that decision has been made, there may be reasons for adopting passive investment approaches, but investors should realise that they may face unforeseen risks. These include undesirable concentrations of stocks, systemic risk and buying at too high valuations.
